FHA Loans: The Second-Chance Mortgage

Lower credit, higher debt ratios, and 3.5% down. FHA is the most forgiving loan in the market, with one cost to understand.

FHA financing is insured by the Federal Housing Administration, which allows lenders to approve borrowers they would otherwise decline. For buyers with bruised credit or tight ratios, it is frequently the only path, and it is a good one.

The qualifying advantages

Credit scores from 580 with 3.5% down, and sometimes lower with a larger down payment. Debt-to-income ratios into the mid-fifties with compensating factors. The entire down payment may come from a documented gift. Waiting periods after bankruptcy and foreclosure are substantially shorter than conventional.

The mortgage insurance cost

FHA charges an upfront premium financed into the loan, plus an annual premium collected monthly. At the minimum down payment, that annual premium lasts the life of the loan rather than cancelling at 20% equity.

The normal strategy is to treat FHA as a three to five year loan: buy now, build equity and credit, then refinance into conventional and drop the insurance. That plan is worth making explicitly rather than by accident.

The assumability feature

FHA loans are assumable by a qualified buyer. If you lock a low rate and rates later rise, your loan becomes a selling point that can command a real premium on your home. Very few borrowers factor this in, and it can be worth tens of thousands.

Property standards

FHA appraisals include a condition review. Peeling paint on older homes, missing handrails, and roof or safety issues must be corrected before closing. On a fixer, the 203(k) renovation version lets you finance the repairs into the loan rather than negotiating them with the seller.
